I use photoshop, and there are a couple different ways to do this.
1. Select your picture so there are dancing ants around it. Then go to Select<Modify<Feather. . .then input how much you want to feather. Once you have that, copy the selection (now feathered) into a new layer.
2. Take a soft eraser brush and go around the edges to smooth them out.
3. Use your blur tool (in CS4, it's right underneath the paint bucket/gradient tool -- looks like a water drop).
